1.) yes they can sell shares
2.) let's say you have a stake in a company you've been funding and recently you just lost your ass because some shorts oversold the s* out of your company on overhype and fud. Now news is about to turn the fud into the dud it is BOOM suck it shorts now if you want out of the squeeze your in I will loan you shares at 200% until I get back what you took from me.
