The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Hongbo Co.,Ltd. Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. When we think about a company's use of debt, we first look at cash and debt together.

The image below, which you can click on for greater detail, shows that at September 2023 HongboLtd had debt of CN¥460.8m, up from CN¥373.4m in one year. But on the other hand it also has CN¥860.4m in cash, leading to a CN¥399.5m net cash position.

So it's very unlikely that the CN¥18.5b company is short on cash, but still worth keeping an eye on the balance sheet. In the last year HongboLtd wasn't profitable at an EBIT level, but managed to grow its revenue by 16%, to CN¥633m. That rate of growth is a bit slow for our taste, but it takes all types to make a world.
