The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Shanghai GenTech Co., Ltd. (SHSE:688596) does use debt in its business. But should shareholders be worried about its use of debt?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

The chart below, which you can click on for greater detail, shows that Shanghai GenTech had CN¥879.2m in debt in March 2024; about the same as the year before. However, it does have CN¥671.2m in cash offsetting this, leading to net debt of about CN¥207.9m.

How Strong Is Shanghai GenTech's Balance Sheet?

According to the last reported balance sheet, Shanghai GenTech had liabilities of CN¥5.10b due within 12 months, and liabilities of CN¥420.3m due beyond 12 months. On the other hand, it had cash of CN¥671.2m and CN¥2.04b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥2.80b.

While this might seem like a lot, it is not so bad since Shanghai GenTech has a market capitalization of CN¥9.45b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Shanghai GenTech's net debt is only 0.45 times its EBITDA. And its EBIT covers its interest expense a whopping 489 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Shanghai GenTech burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.

Shanghai GenTech's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. In particular, we are dazzled with its interest cover. Considering this range of data points, we think Shanghai GenTech is in a good position to manage its debt levels. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. The balance sheet is clearly the area to focus on when you are analysing debt.
