Despite an already strong run, China Feihe Limited (HKG:6186) shares have been powering on, with a gain of 26% in the last thirty days. Looking further back, the 21% rise over the last twelve months isn't too bad notwithstanding the strength over the last 30 days.
After such a large jump in price, China Feihe may be sending bearish signals at the moment with its price-to-earnings (or "P/E") ratio of 12.8x, since almost half of all companies in Hong Kong have P/E ratios under 9x and even P/E's lower than 5x are not unusual. Although, it's not wise to just take the P/E at face value as there may be an explanation why it's as high as it is.
China Feihe could be doing better as its earnings have been going backwards lately while most other companies have been seeing positive earnings growth. It might be that many expect the dour earnings performance to recover substantially, which has kept the P/E from collapsing. If not, then existing shareholders may be extremely nervous about the viability of the share price.
Keen to find out how analysts think China Feihe's future stacks up against the industry? In that case, our free report is a great place to start.
How Is China Feihe's Growth Trending?
The only time you'd be truly comfortable seeing a P/E as high as China Feihe's is when the company's growth is on track to outshine the market.
Retrospectively, the last year delivered a frustrating 19% decrease to the company's bottom line. The last three years don't look nice either as the company has shrunk EPS by 58% in aggregate. So unfortunately, we have to acknowledge that the company has not done a great job of growing earnings over that time.
Looking ahead now, EPS is anticipated to climb by 9.5% each year during the coming three years according to the analysts following the company. That's shaping up to be materially lower than the 12% per year growth forecast for the broader market.
In light of this, it's alarming that China Feihe's P/E sits above the majority of other companies. It seems most investors are hoping for a turnaround in the company's business prospects, but the analyst cohort is not so confident this will happen. There's a good chance these shareholders are setting themselves up for future disappointment if the P/E falls to levels more in line with the growth outlook.
The Bottom Line On China Feihe's P/E
The large bounce in China Feihe's shares has lifted the company's P/E to a fairly high level. Generally, our preference is to limit the use of the price-to-earnings ratio to establishing what the market thinks about the overall health of a company.
We've established that China Feihe currently trades on a much higher than expected P/E since its forecast growth is lower than the wider market. When we see a weak earnings outlook with slower than market growth, we suspect the share price is at risk of declining, sending the high P/E lower. Unless these conditions improve markedly, it's very challenging to accept these prices as being reasonable.
It is also worth noting that we have found 1 warning sign for China Feihe that you need to take into consideration.
Of course, you might also be able to find a better stock than China Feihe. So you may wish to see this free collection of other companies that have reasonable P/E ratios and have grown earnings strongly.
