What are the early trends we should look for to identify a stock that could multiply in value over the long term? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. Although, when we looked at Ningbo Ocean Shipping (SHSE:601022), it didn't seem to tick all of these boxes.

Return On Capital Employed (ROCE): What Is It?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Ningbo Ocean Shipping is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.11 = CN¥626m ÷ (CN¥8.1b - CN¥2.3b) (Based on the trailing twelve months to September 2024).

Therefore, Ningbo Ocean Shipping has an ROCE of 11%. On its own, that's a standard return, however it's much better than the 8.8% generated by the Shipping industry.

While the past is not representative of the future, it can be helpful to know how a company has performed historically, which is why we have this chart above. What Does the ROCE Trend For Ningbo Ocean Shipping Tell Us?

In terms of Ningbo Ocean Shipping's historical ROCE movements, the trend isn't fantastic. Around five years ago the returns on capital were 18%, but since then they've fallen to 11%. However it looks like Ningbo Ocean Shipping might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.

On a side note, Ningbo Ocean Shipping has done well to pay down its current liabilities to 28% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.

The Key Takeaway

Bringing it all together, while we're somewhat encouraged by Ningbo Ocean Shipping's reinvestment in its own business, we're aware that returns are shrinking. Since the stock has declined 13% over the last year, investors may not be too optimistic on this trend improving either. On the whole, we aren't too inspired by the underlying trends and we think there may be better chances of finding a multi-bagger elsewhere.
