Some Confidence Is Lacking In RemeGen Co., Ltd. (HKG:9995) As Shares Slide 47%

Simply Wall St ·  Feb 7 01:51

Unfortunately for some shareholders, the RemeGen Co., Ltd. (HKG:9995) share price has dived 47% in the last thirty days, prolonging recent pain. The recent drop completes a disastrous twelve months for shareholders, who are sitting on a 72% loss during that time.

Although its price has dipped substantially, you could still be forgiven for feeling indifferent about RemeGen's P/S ratio of 9x, since the median price-to-sales (or "P/S") ratio for the Biotechs industry in Hong Kong is also close to 8.2x. Although, it's not wise to simply ignore the P/S without explanation as investors may be disregarding a distinct opportunity or a costly mistake.

How Has RemeGen Performed Recently?

While the industry has experienced revenue growth lately, RemeGen's revenue has gone into reverse gear, which is not great. It might be that many expect the dour revenue performance to strengthen positively, which has kept the P/S from falling. However, if this isn't the case, investors might get caught out paying too much for the stock.

How Is RemeGen's Revenue Growth Trending?

In order to justify its P/S ratio, RemeGen would need to produce growth that's similar to the industry.

Taking a look back first, the company's revenue growth last year wasn't something to get excited about as it posted a disappointing decline of 49%. Unfortunately, that's brought it right back to where it started three years ago with revenue growth being virtually non-existent overall during that time. Therefore, it's fair to say that revenue growth has been inconsistent recently for the company.

Shifting to the future, estimates from the analysts covering the company suggest revenue should grow by 54% each year over the next three years. That's shaping up to be materially lower than the 66% per annum growth forecast for the broader industry.

With this information, we find it interesting that RemeGen is trading at a fairly similar P/S compared to the industry. Apparently many investors in the company are less bearish than analysts indicate and aren't willing to let go of their stock right now. Maintaining these prices will be difficult to achieve as this level of revenue growth is likely to weigh down the shares eventually.

What Does RemeGen's P/S Mean For Investors?

With its share price dropping off a cliff, the P/S for RemeGen looks to be in line with the rest of the Biotechs industry. While the price-to-sales ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of revenue expectations.

Given that RemeGen's revenue growth projections are relatively subdued in comparison to the wider industry, it comes as a surprise to see it trading at its current P/S ratio. When we see companies with a relatively weaker revenue outlook compared to the industry, we suspect the share price is at risk of declining, sending the moderate P/S lower. This places shareholders' investments at risk and potential investors in danger of paying an unnecessary premium.

And what about other risks? Every company has them, and we've spotted 2 warning signs for RemeGen (of which 1 makes us a bit uncomfortable!) you should know about.

Of course, profitable companies with a history of great earnings growth are generally safer bets. So you may wish to see this free collection of other companies that have reasonable P/E ratios and have grown earnings strongly.
