What are the early trends we should look for to identify a stock that could multiply in value over the long term? One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. Although, when we looked at Keli Motor Group (SZSE:002892), it didn't seem to tick all of these boxes.

What Is Return On Capital Employed (ROCE)?

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. Analysts use this formula to calculate it for Keli Motor Group:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.041 = CN¥62m ÷ (CN¥2.1b - CN¥539m) (Based on the trailing twelve months to March 2024).

Therefore, Keli Motor Group has an ROCE of 4.1%. Ultimately, that's a low return and it under-performs the Electrical industry average of 6.0%.

What The Trend Of ROCE Can Tell Us

When we looked at the ROCE trend at Keli Motor Group, we didn't gain much confidence. Around five years ago the returns on capital were 12%, but since then they've fallen to 4.1%. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. And if the increased capital generates additional returns, the business, and thus shareholders, will benefit in the long run.

On a side note, Keli Motor Group's current liabilities have increased over the last five years to 26% of total assets, effectively distorting the ROCE to some degree. If current liabilities hadn't increased as much as they did, the ROCE could actually be even lower. While the ratio isn't currently too high, it's worth keeping an eye on this because if it gets particularly high, the business could then face some new elements of risk.

The Key Takeaway

While returns have fallen for Keli Motor Group in recent times, we're encouraged to see that sales are growing and that the business is reinvesting in its operations.
