Investors Shouldn't Be Too Comfortable With Laopu Gold's (HKG:6181) Earnings

Unsurprisingly, Laopu Gold Co., Ltd.'s (HKG:6181) stock price was strong on the back of its healthy earnings report. However, our analysis suggests that shareholders may be missing some factors that indicate the earnings result was not as good as it looked.

Examining Cashflow Against Laopu Gold's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Laopu Gold has an accrual ratio of 0.56 for the year to June 2024. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. Over the last year it actually had negative free cash flow of CN¥151m, in contrast to the aforementioned profit of CN¥807.4m. It's worth noting that Laopu Gold generated positive FCF of CN¥13m a year ago, so at least they've done it in the past.

As we discussed above, we think Laopu Gold's earnings were not supported by free cash flow, which might concern some investors. For this reason, we think that Laopu Gold's statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company. But on the bright side, its earnings per share have grown at an extremely impressive rate over the last three years.
