The market shrugged off Zhubo Design Co., Ltd's (SZSE:300564) weak earnings report last week. We looked at the details, and we think that investors may be responding to some encouraging factors.

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.

To wit, it produced free cash flow of CN¥104m during the period, dwarfing its reported profit of CN¥35.5m. Zhubo Design's free cash flow improved over the last year, which is generally good to see. Having said that, there is more to the story. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

While the accrual ratio might bode well, we also note that Zhubo Design's profit was boosted by unusual items worth CN¥59m in the last twelve months. We can't deny that higher profits generally leave us optimistic, but we'd prefer it if the profit were to be sustainable.
