Jiangsu Lihua Animal Husbandry (SZSE:300761) Seems To Use Debt Quite Sensibly
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Jiangsu Lihua Animal Husbandry Co., Ltd. (SZSE:300761) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.
How Much Debt Does Jiangsu Lihua Animal Husbandry Carry?
The image below, which you can click on for greater detail, shows that Jiangsu Lihua Animal Husbandry had debt of CN¥2.36b at the end of September 2024, a reduction from CN¥3.03b over a year. On the flip side, it has CN¥961.0m in cash leading to net debt of about CN¥1.40b.

A Look At Jiangsu Lihua Animal Husbandry's Liabilities
The latest balance sheet data shows that Jiangsu Lihua Animal Husbandry had liabilities of CN¥5.22b due within a year, and liabilities of CN¥738.7m falling due after that. Offsetting this, it had CN¥961.0m in cash and CN¥303.5m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥4.70b.
While this might seem like a lot, it is not so bad since Jiangsu Lihua Animal Husbandry has a market capitalization of CN¥17.1b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Jiangsu Lihua Animal Husbandry's net debt is only 0.79 times its EBITDA. And its EBIT easily covers its interest expense, being 13.4 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. Although Jiangsu Lihua Animal Husbandry made a loss at the EBIT level, last year, it was also good to see that it generated CN¥1.0b in EBIT over the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Jiangsu Lihua Animal Husbandry can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. Over the last year, Jiangsu Lihua Animal Husbandry reported free cash flow worth 9.8% of its EBIT, which is really quite low. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.
Our View
When it comes to the balance sheet, the standout positive for Jiangsu Lihua Animal Husbandry was the fact that it seems able to cover its interest expense with its EBIT confidently. However, our other observations weren't so heartening. For example, its conversion of EBIT to free cash flow makes us a little nervous about its debt. When we consider all the factors mentioned above, we do feel a bit cautious about Jiangsu Lihua Animal Husbandry's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it. For example, we've discovered 1 warning sign for Jiangsu Lihua Animal Husbandry that you should be aware of before investing here.
