JHT DesignLtd (SHSE:603061) Will Be Hoping To Turn Its Returns On Capital Around

Simply Wall St ·  Jan 4 08:36

Did you know there are some financial metrics that can provide clues of a potential multi-bagger? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. However, after briefly looking over the numbers, we don't think JHT DesignLtd (SHSE:603061) has the makings of a multi-bagger going forward, but let's have a look at why that may be.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for JHT DesignLtd:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.045 = CN¥57m ÷ (CN¥1.5b - CN¥216m) (Based on the trailing twelve months to September 2024).

Therefore, JHT DesignLtd has an ROCE of 4.5%. In absolute terms, that's a low return but it's around the Semiconductor industry average of 4.9%.

In the above chart we have measured JHT DesignLtd's prior ROCE against its prior performance, but the future is arguably more important. If you're interested, you can view the analysts predictions in our free analyst report for JHT DesignLtd .

The Trend Of ROCE

In terms of JHT DesignLtd's historical ROCE movements, the trend isn't fantastic. Over the last five years, returns on capital have decreased to 4.5% from 11% five years ago. Given the business is employing more capital while revenue has slipped, this is a bit concerning. If this were to continue, you might be looking at a company that is trying to reinvest for growth but is actually losing market share since sales haven't increased.

On a related note, JHT DesignLtd has decreased its current liabilities to 14% of total assets. That could partly explain why the ROCE has dropped. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.

Our Take On JHT DesignLtd's ROCE

From the above analysis, we find it rather worrisome that returns on capital and sales for JHT DesignLtd have fallen, meanwhile the business is employing more capital than it was five years ago. Investors haven't taken kindly to these developments, since the stock has declined 19% from where it was year ago. With underlying trends that aren't great in these areas, we'd consider looking elsewhere.
